ECB Holds Rates Steady Amid Middle East Energy Volatility

Energy prices surging due to the escalating Middle East conflict have forced the European Central Bank to balance its monetary policy, keeping the benchmark deposit rate at 2.25 percent on Thursday while signaling that further tightening may be required to contain long-term inflationary pressure.

Policymakers are currently tracking the intensity and potential second-round effects of the energy shock, noting that prices remain significantly elevated compared to levels seen before the regional unrest. While the June Eurosystem projections provided a baseline, officials emphasize that the full impact of these costs on the broader economy has yet to materialize.

Financial markets are betting on two additional hikes before the end of the year, with expectations currently focused on the next meeting scheduled for September 9-10. This cautious stance follows the bank's decision in June to raise rates for the first time in nearly three years. Since that initial move, a series of moderate reports on wages, economic activity, and inflation expectations have tempered the rush for immediate action, leading several members to advocate for a more patient approach. Under the current structure, overnight borrowing rates for banks remain at 2.65 percent, while one-week lending rates are fixed at 2.40 percent.
